# Employee vs. contractor: classify before you compare cost

An employee or contractor is not a preference you can choose from a price list. If a person will do the work, the real relationship and every applicable law decide the classification. After that gate, compare three legitimate routes: an employee, an independent business, or a defined work product from a service company.

## Price cannot classify a worker

Start with the person and the real working relationship. A contract heading, invoice, part-time schedule, remote location, or worker preference does not settle status. The [IRS 2026 employer guide](https://www.irs.gov/publications/p15a) says the substance of the relationship governs for federal employment-tax purposes and organizes the facts under behavioral control, financial control, and the parties’ relationship.

The legal tests are not interchangeable. The [U.S. Department of Labor’s February 2026 proposal](https://www.dol.gov/agencies/whd/flsa/misclassification/2026rulemaking/faqs) concerns the Fair Labor Standards Act and related federal statutes. The Department says other federal, state, and local laws may use different standards, including more restrictive state tests. The proposal was not a final rule when this page was reviewed.

Use qualified employment counsel or a tax professional when the facts are unclear, the same kind of worker will be engaged repeatedly, or the consequences are material. A business or worker can ask the IRS for a federal employment-tax determination with [Form SS-8](https://www.irs.gov/businesses/small-businesses-self-employed/completing-form-ss-8); the IRS says a determination may take at least six months and does not decide every other law.

Continue to the purchasing comparison only after accepting three facts:

- Price does not determine whether a person is an employee.
- No single factor or contract label settles the relationship.
- Federal, state, and local standards can produce different obligations.

## Record the relationship before you compare the price

The interactive worksheet on the canonical page asks for six decision facts. It produces a plain-text purchasing record, not a legal classification.

### 1. Name the work that must be owned

Write a checkable result. “Help with operations” is too vague. “Reconcile invoices weekly, follow up on open customer questions, and post a Friday cash-collection brief” gives an employee, specialist, or service provider the same work to price.

### 2. Name who or what would perform it

Distinguish an individual person, an independent business or professional practice, and a software or managed-service company. A company name does not cure a relationship in which one person actually works like staff, but genuine vendor procurement is not the same question as hiring an individual.

### 3. State whether the work ends

Separate one defined work product, a connected project with an end point, and continuing work inside the business. Duration does not classify a person by itself. It does change what the buyer needs to define, manage, and price.

### 4. Record who controls the method

The [IRS describes behavioral control](https://www.irs.gov/publications/p15a) through facts such as instructions about when, where, and how to work; tools; assistants; sequence; and training. Record the intended reality, not the sentence you hope to put in the agreement.

### 5. Keep protected judgment with the right human

Employment, legal, tax, financial, medical, licensed, safety, and other sensitive decisions need the appropriately qualified human owner. Software can organize a record or prepare questions. It does not acquire a professional license or employer accountability.

### 6. Compare complete costs

For an employee, compare wages, employer taxes, benefits, insurance, tools, recruiting, training, manager time, and cash timing. For an outside provider, compare the complete scope, acceptance test, dependencies, changes, and what the owner still does. A headline hourly rate or subscription does not make the same promise as an accepted work product.

## Choose among three legitimate routes

### Hire an employee for continuing internal ownership

An employee is the route to price first when the business expects to direct a person’s daily work, the work is continuing and central to ordinary operations, or the relationship otherwise meets an applicable employment test. This route buys availability, context, management inside the company, and responsibility that can move as the job changes.

Price the complete relationship. In March 2026, the [U.S. Bureau of Labor Statistics](https://www.bls.gov/ecec/home.htm) reported that private-industry employers paid an average $32.60 per hour in wages and $14.01 in benefits, or $46.60 total. That national average spans many jobs and employers. It is evidence that wages and total compensation are different numbers, not a multiplier for one planned hire.

Add the real management obligation: recruiting, direction, feedback, performance decisions, payroll, records, and the risk that the role remains even when one project ends.

An employee can still be the right choice when an outside service looks cheaper. Choose the employee when the company needs human discretion, relationship continuity, internal authority, cultural participation, or a job that cannot be reduced to an acceptance test.

### Hire an independent business for a bounded project or specialty

A legitimate independent contractor is in business for themself. The route fits when a specialist markets services to customers, controls the method, bears genuine business opportunity and risk, and delivers a defined project or professional service under facts that satisfy applicable law.

The [Department of Labor’s current Fact Sheet 13](https://www.dol.gov/agencies/whd/fact-sheets/13-flsa-employment-relationship) discusses the whole economic relationship for federal wage-and-hour purposes, including opportunity for profit or loss, investment, permanence, control, whether the work is integral, and business initiative. The Department also says its 2024 rule remains relevant in private litigation while current enforcement follows separate 2025 guidance and a 2026 replacement remains proposed. That moving record is one reason a generic online quiz should not issue a legal verdict.

Use a human specialist when the buyer needs a distinctive practice, direct conversation, licensed opinion, confidential judgment, or a bespoke project whose acceptance cannot be specified cleanly. Ask for the result, evidence, schedule, change process, dependencies, price basis, and what happens when the first draft misses.

Marketplace figures describe a market, not a quote. Upwork currently reports [$28–$98 per hour](https://www.upwork.com/hire/business-consultants/cost/) as a range from historical contracts for business consultants worldwide. Location, specialty, proof, urgency, risk, and scope can move a real proposal far outside that range.

### Buy a defined work product when the result can be accepted

A defined work product is bought from a service company, not hired as a person. The buyer states the result, evidence, boundaries, acceptance test, and due date. The provider decides how to produce it inside the agreed limits. Examples include a sourced audit, a finished podcast mix, a contract issue brief, or a thirteen-week cash view.

It does not replace the owner’s authority, licensed advice, sensitive human judgment, relationship work, or expertise whose value lies in lived practice and accountability.

The difference from a blank Claude or ChatGPT subscription is not access to a model. A determined owner can use those products to do excellent work. The buyer must still define the job, supply reliable sources, build the work method, check the result, maintain context, and return when the record changes. ## Work through one real hiring decision

Consider a two-person home-services company. The owner and an apprentice stay booked two weeks ahead. The owner likes doing the work and does not want a full-time management job, but customer follow-up, estimates, invoices, and the weekly cash view now consume evenings.

The vague question is: “Should I hire a third person?” The useful decision begins by separating the work.

1. **Field capacity** is continuing, physical work directed inside the company. If demand, cash, supervision, and classification support it, price an employee.
2. **A dispatch or bookkeeping redesign** can have a defined end, use a specialist’s method, and transfer a documented process. Price a legitimate independent business project.
3. **Weekly invoice follow-up and a cash brief** can be specified as repeat work products with approved sources and owner-controlled customer decisions. Price a continuing outside service, including a suitable Fidelic role when available.

The company may use all three routes at different times. The point is not to replace every person with software. It is to stop forcing one employment decision to carry three unrelated jobs.

The owner’s fear is also part of the decision. In a recent r/smallbusiness discussion, one service-business owner described peers who grew crews and then struggled with payroll in a bad winter, while the owner valued staying small but worried that injury could erase the business. Another owner asked how a contractor hired to fix one process should be structured: fixed fee, hourly, retainer, or paid audit. A defined result and acceptance test answer more of that question than the billing unit alone.

## Use Claude to prepare the record, not decide status

Claude can help an owner move from a vague job to a checkable record. It should not be asked to declare a person an employee or contractor from a thin summary.

1. **Describe the work without names.** List the outputs, frequency, source systems, approvals, and decisions. Do not upload personnel records, tax identifiers, contracts, passwords, access invitations, payment details, or confidential files into an unapproved chat.
2. **Separate work facts from relationship facts.** Ask Claude to create two lists: what must be delivered, and how the person or provider would actually work. Include direction, scheduling, tools, training, expenses, market activity, profit or loss, duration, benefits, and integration with the business.
3. **Attach every legal question to a current source.** Use the IRS, Department of Labor, state labor and tax agencies, and qualified counsel. Require Claude to identify the governing source and date, quote nothing from memory, and mark conflicts among standards.
4. **Ask for missing questions, not a verdict.** A useful output says what facts are absent and who can verify them. It does not turn a six-factor discussion into a numerical score.
5. **Price only comparable scopes.** Give Claude the employee cost record and the complete provider quote. Ask it to show what each route includes, excludes, delays, and leaves with the owner. Do not compare annual wages with one month of service.
6. **Test the cash dates.** Carry the chosen route into the [thirteen-week cash forecast](https://fidelic.ai/work/13-week-cash-flow-forecast). Move the largest uncertain receipt later and record whether the decision changes.
7. **Move the approved record home.** Save the verified work definition, source links, professional advice, cost record, and final decision in the company’s approved system.

A useful instruction is: “Organize these facts into work required, intended working relationship, missing classification facts, questions for each governing source, complete employee cost, complete provider scope, and cash dates. Do not classify the worker or give legal, tax, payroll, employment, or financial advice.”

## Know what the worksheet cannot decide

- It cannot determine worker status under federal, state, or local law.
- It cannot make an employment, tax, payroll, benefits, legal, safety, medical, or other professional decision.
- It cannot cure misclassification with a company name, invoice, remote arrangement, part-time schedule, or contract label.
- It cannot prove that a service will be cheaper or better. Compare the same work, evidence, acceptance standard, timing, and owner effort.
- It cannot turn unclear work into a safe work product. Define the result and reserved human judgment first.

## Common questions

### Is it cheaper to hire an employee or an independent contractor?

It depends on the actual work and lawful relationship. Compare an employee’s wages, employer costs, benefits, tools, management, and cash timing with a contractor’s complete scope, rate, dependencies, changes, and owner effort. Price cannot determine worker classification.

### Can a worker choose to be an independent contractor?

Preference and a written agreement do not override the real relationship or applicable law. The Department of Labor’s 2026 proposal says an employee cannot waive federal wage-and-hour status. Other federal, state, and local standards may also apply.

### Does a limited liability company make someone an independent contractor?

Not by itself. Genuine business-to-business procurement differs from hiring an individual, but a company name, invoice, or contract label does not change a working relationship that meets an employment test.

### Can the IRS decide whether someone is an employee or contractor?
